Global investors were on edge entering Friday’s trade after military exchanges between Israel and Iran earlier this week renewed concerns about instability in the oil-rich region. However, as reports suggested neither side immediately sought further escalation, risk sentiment improved, prompting a modest recovery in Asian equities.

Japan’s Nikkei 225 gained 1.2%, recouping much of Thursday’s losses, while Hong Kong’s Hang Seng Index climbed 1.5%. China’s Shanghai Composite rose 0.8%, lifted by technology and consumer shares. South Korea’s KOSPI added 1%, and Australia’s ASX 200 advanced by 0.6%.

“Markets are breathing a sigh of relief, at least for now,” said Kelvin To, chief Asia market strategist at Quantum Analysis. “While the Israel-Iran situation remains tense, early indications point to a limited direct impact on global energy supply and trade flows.”

Israel-Iran Escalation: Ongoing Risks, But No Immediate Spillover

The latest episode of cross-border hostilities—sparked by Iranian drone and missile attacks in retaliation for an Israeli strike on a diplomatic compound—posed a direct challenge to investor confidence earlier in the week. Oil prices spiked on concerns about potential supply disruptions in the Strait of Hormuz, through which about a fifth of global oil passes.

However, diplomatic efforts intensified, with Washington, the EU, and regional powers urging restraint. While several air routes remained rerouted or suspended, shipping and energy infrastructure reported no significant damage as of Friday’s market close.

“We’re seeing risk premiums rise, especially in energy markets, but so far the equity selloff has been relatively contained,” noted Anne Lee, senior Asia equities research analyst at GlobalData Markets. “Investors are watching for further developments, yet there’s tentative belief that neither side wants a full-scale regional war.”

Focus Shifts to Economic Indicators, Central Bank Moves

Alongside Middle East tensions, traders digested a flurry of macroeconomic data and central bank commentary from the US and China. Thursday’s US jobs data, showing steady labor market momentum, limited expectations for imminent Federal Reserve rate cuts, boosting the dollar but pressuring Asian currencies.

Meanwhile, the People’s Bank of China signaled ongoing support for the country’s fragile property sector and said it would “ensure sufficient liquidity,” helping reinforce Chinese investor confidence.

“The broader economic backdrop is still the main driver for Asian markets,” explained Hiroshi Tanaka, portfolio manager at Tokyo Asset Management. “Between global inflation trends, Fed policy, and China’s recovery prospects, geopolitics remains a watchpoint—but not the only concern.”

Volatility in Commodities, Currency Markets

Oil benchmarks pared gains after Thursday’s surge, with Brent crude settling near $84 a barrel as traders bet against a significant supply disruption. Safe haven assets, including the Japanese yen and gold, also gave back some recent strength as immediate crisis fears receded.

Currency analysts warn, however, that the region remains vulnerable to renewed volatility should the Middle East situation deteriorate. “If there’s any sign of escalation impacting oil production or trade, markets could see another wave of risk-off sentiment,” said Simon Ng, head of APAC FX strategy at Orient Financial.

Investors Urged to Remain Vigilant

Market strategists cautioned investors not to dismiss the potential for renewed shocks. Abu Dhabi-based geopolitical analyst Karim Bader told Financial News Asia, “The Israel-Iran dynamic is fluid and unpredictable. While today’s rebound is a positive sign, markets must prepare for persistent headline risk and further volatility.”

In the meantime, regional equities are expected to take their cues from broader earnings releases, the upcoming US Federal Reserve meeting, and ongoing negotiations in the Middle East.

Outlook: Risks Linger, But Fundamentals Prevail

As Friday’s rally demonstrated, Asian investors remain focused on the intersection of global risks and local economic developments. The market’s ability to rebound amid uncertainty hints at underlying confidence, even as policymakers and fund managers stay alert for signs of further escalation or economic fallout.

“Asia’s resilience comes from economic fundamentals as much as from diplomatic hopes,” said Lee of GlobalData Markets. “The region’s path forward depends on stability—both geopolitically and macroeconomically.”
